I believe the correct answer is berkeley that guy. Even if you were to cut him a deal on perceived difficulty, he's being way too shady. He's tryin some E36 M3. If he doesn't send it back, he gets nothing. The end. He probably sold it on for a profit and is trying to make a bit extra.

Deduct it from a perfect kit's value.
"I sold you the supercharger for $1200. You want $300 in damages because it was not perfect. Fair enough. A new supercharger is $4000, so you owe me $2500, as you have purchased $3700 of merchandise from me by your own admission."
Not too much to add, but in my experience as a seller, document every interaction and send copies of everything to PayPal with date noted. I've even submitted copies of interactions via PayPal before; can't hurt!
Stay firm on the all-or-nothing no supercharger sent back to me, no refund. You set your terms and if those are t acceptable to him, he shouldn't have purchased.
In my experience, if you are organized, calm, sane, consistent, and thoroughly document as much as possible, PayPal doesn't automatically always side with the buyer.
